Windows 95 basic VGA or SVGA does not support 1024X768 at 16 colors. One could get that resolution by switching to a different driver. What driver are you using? What video card is the emulator set for?
Although, most Windows 95 video card drivers will force you to use at least 256 colors in 1024x768, so something has likely gotten messed up. (possibly changing the emulators video card setting without updating drivers).
At any rate, the results look typical of the system thinking it is operating in one mode but the video card is really in a different mode.
